Co-incidentally I'v been making binaural recordings with  some of my 
students in college - interestingly some find it absolutely
amazing and some, verydisturbing.
We listen in stereo. We have 2 biological microphones, (ears) 6 inches, 
(15cm for Europe) apart.
Using a combination of time delay and filtering functions our brains are 
able to determine where sound is.
